Insurance is a contract represented by a policy in which the insured receives financial protection or compensation for losses from an insurance company. The company pools customers’ risks to make payments more affordable for those insured. Most people have insurance: for their car, their home, their health insurance or their life.

Insurance protects against financial loss caused by accidents, injuries or property damage. Insurance also helps cover costs associated with liability (legal liability) for damage or injury caused to third parties.

How does Insurance Work?

There are many types of insurance policies and virtually any individual or business can find an insurance company willing to insure them at a specific price. The most common types of private insurance are auto, health, home and life insurance. Most people in the United States have at least one of these types of insurance, and automobile insurance is required by law.

Companies take out insurance for specific risks in each area. For example, a fast food restaurant’s policy may cover an employee’s injuries while cooking with a deep fryer. Medical malpractice insurance covers liability claims related to injuries or death resulting from the negligence or malpractice of a healthcare provider. State law may require companies to carry certain insurance coverages.

Components of the Insurance Policy

Knowing how insurance works will help you decide on a policy. For example, comprehensive insurance may or may not be the right type of car insurance for you. Three components of any type of insurance are the premium, the sum insured and the deductible.

Bonus

A policy’s premium is its price, usually a monthly fee. An insurer often takes several factors into account when setting premiums. Here are some examples:

Car insurance premiums: Your vehicle and property damage history, age and location, credit score and many other factors that may vary by state.

Home Insurance Premiums: The value of your home, personal belongings, location, claims history and coverage amounts.

Health insurance premiums: Age, gender, place of residence, health status and scope of coverage.

Life insurance premiums: Age, gender, tobacco consumption, health status and sum insured.

A lot depends on how the insurer assesses your risk of damage. For example, let’s say you own several expensive cars and have a history of reckless driving. In this case, you’ll likely pay more for car insurance than someone with a single midsize sedan and a perfect driving record. However, different insurers may charge different premiums for similar policies. In order to find the right price for you, a lot of preparatory work is required.

Policy limit

The policy limit is the maximum amount an insurer will pay for a loss covered by a policy. Maximums can be set per period (e.g. annually or policy term), per loss or injury, or over the life of the policy (also called lifetime maximum).

Higher limits usually come with higher premiums. With general life insurance, the maximum amount the insurer will pay is called the face value. This is the amount paid to your beneficiary at the time of your death.

The federal Affordable Care Act (ACA) prevents ACA-compliant plans from setting a lifetime limit on essential health benefits such as family planning, maternity services, and child care.

Deductible

The deductible is a certain amount that you pay out of pocket before the insurer pays for a claim. Deductibles serve to deter large amounts of small, insignificant claims.

Depending on the insurer and type of policy, deductibles may apply depending on the policy or claim. Health insurance policies can have an individual deductible and a family deductible. Policies with high deductibles are usually cheaper because the high deductibles usually result in smaller amounts lead to accidents.
